“Institutional Trades through Affiliated Brokers”

ONLINE Lecture,
Using institutional trading data, I find that institutional investors significantly reduce the, trading volume directed to their affiliated brokers after a regulatory change that strengthens the monitoring of affiliated transactions in the US. The re- duction is driven by large trades with higher commission fees, which are more likely to be subject to scrutiny. As a result, the overall execution quality and information content of affiliated institutions’ transactions deteriorates after the regulation change. Furthermore, stocks that are affected by these large changes become temporarily more volatile. These results indicate that affiliated institutions make costly trading choices to mitigate regulatory risks and shed light on potential unintended consequences of financial regulation.
